Densan trades at 8.7x company-forecast FY2027/03 EPS (¥306) and 0.94x book with net cash, because the headline guide is OP −60.9% after the one-off local-government standardisation (標準化) boom. The evidence says the post-boom base is higher than that guide: Q1 OP was ¥421m against a ¥77–224m Q1 range in FY2022–FY2025, the H1 OP guide was raised 2.6x to ¥820m on 2026-09-16, quarterly depreciation has halved (¥188m vs ¥393m), the year-end order backlog was ¥16.2bn (+2.5%) with software backlog +37.9%, and the company has beaten its initial OP guide in each of the last 6 years. The market is pricing roughly the guide with no beat and treats FY2026/03 as a cliff; it is missing that a progressive ¥100 dividend (3.7% yield, DOE 3.0% floor) pays while the full-year guide is tested at the 2026-10-30 H1 results.

The most important missing evidence is the H2 order book and server procurement cost, the two reasons the company gave for not raising the full-year guide.

Signal panel

Recognition gapModerate

No analyst consensus or target in IFIS; 55% of votes held by 信越放送 (39.3%) and TOPPAN (15.9%) (有報 p.20); market cap ¥15.6bn; investors anchor on the −60.9% OP guide.

Upward-revision probabilityMedium

Q1 OP progress 17.1% vs 6.9% seasonal median (+10.2 pts); H1 OP guide ¥311m → ¥820m (2026-09-16); initial OP guide beaten 6/6 years (+3.2% to +236%). But part of the H1 beat was pulled forward from H2, and FY was held citing server supply and costs.

Value-trap riskLow

ROE guide 10.8% vs company cost of equity 7–9%; OCF positive every year FY2021–FY2026; net cash ¥1.9bn at FY-end, cash ¥7.1bn at Q1. Earnings fall, but to a level above the pre-boom FY2024 base.

IR credibilityMixed

First medium-term plan, progressive dividend and DOE policy (2026-05-15), cost-of-capital update (2026-06-26), investor meetings 21 vs 2 a year earlier; but no results briefing and no quarterly supplementary deck (Q1 短信 p.1).

Evidence confidenceMedium

Q1 and FY 短信 and 有報 read; H1 revision read via news summary, not the original; no peer IFIS snapshots; no H2 order data.

Investment thesis

  1. The guide is set off a depressed H2. FY2027/03 guide OP ¥2,465m minus revised H1 ¥820m leaves H2 ¥1,645m (11.0% margin on ¥14,930m sales). H2 OP was ¥2,228m in FY2025/03 and ¥1,193m in FY2024/03 (fact sheet, Quarters), and those years carried ~¥200m a quarter more depreciation. Company guidance / inference.
  2. Cost base fell after migration. Q1 depreciation ¥188m vs ¥393m a year earlier (Q1 短信 p.8); gross margin 35.8% vs 23.2% (p.6); FY2026/03 depreciation ¥1,609m was inflated (FY2025/03 ¥919m) and software assets fell ¥994m (FY 短信 p.3). Annualised, the drop is worth ~¥800m of OP, about a third of the guide. Reported fact / inference.
  3. Work did not stop with migration. FY-end order backlog ¥16,160m (+2.5%); software and system backlog ¥7,606m (+37.9%); recurring processing (情報処理・通信) orders ¥4,450m (+40%) (有報 p.27). The backlog alone covers 69% of FY2027/03 guided sales. Hardware backlog fell 67% to ¥652m; that is low-margin revenue. Reported fact.
  4. Guidance is habitually conservative. Actual OP vs initial guide: FY21 +236%, FY22 +24.5%, FY23 +100%, FY24 +3.2%, FY25 +86.4%, FY26 +44.6% (fact sheet, Guidance). With no consensus, the market sees only the company number. Reported fact.
  5. Paid to wait, with a floor. DPS guide ¥100 (¥30 interim, ¥70 final) under a new progressive policy (原則として減配せず) with DOE 3.0% as the guide (2026-05-15 dividend policy notice p.1). Yield 3.7%. Company guidance.

Business and earnings

Densan is a Nagano-based IT services company, an equity-method affiliate of the broadcaster 信越放送. It sells and runs the 総合行政情報システム "Reams" (resident registry, tax, welfare) for municipalities, mostly in Nagano and Niigata, and private-sector packages (leasing back office, hospital and pharmacy-stock systems, production control) plus its own data centre. Public sector was 80.5% of FY2026/03 sales (有報 p.20). Municipalities rarely switch core systems, so the installed base and recurring processing, maintenance and law-change work are the moat; no customer is above 10% of sales (有報 p.27).

FY2026/03 was the standardisation peak. All 168 Reams customers moved to the national standard specification by March 2026, plus family-register systems at 62 bodies and finance-system replacements at 25 (FY 短信 p.2). Sales ¥27,987m (+49.3%), OP ¥6,296m (+150.1%), OPM 22.5%. Equipment sales rose 77.8% to ¥7,408m (有報 p.27). Public segment OP was ¥5,765m at 25.6% margin; industry segment ¥536m at 9.8% (fact sheet, Segments).

Q1 FY2027/03 (Q1 短信 p.2, p.9): sales ¥4,405m (+4.0%), OP ¥421m (+412%). Public OP ¥383m vs ¥13m, from law-change work (年収の壁 tax change), post-migration operations support and new systems. Industry OP fell 41% to ¥41m as R&D on the next pharmacy-stock product rose. Gross margin rose 12.6 pts while SG&A rose ¥256m, so cost of sales, including the lower depreciation, drove the gain.

The 2026-09-16 revision raised H1 to sales ¥8,570m (from ¥8,120m), OP ¥820m (from ¥311m), RP ¥840m (from ¥322m) (snapshot pages/overview.html). The company cited new 子ども・子育て支援金 law-change orders, some high-margin H2 projects booked early, and in-sourcing that cut outsourcing cost (Kabutan summary of the release, 2026-09-16). It kept the full year, citing H2 orders and server supply, lead times and procurement costs.

Growth options: municipalities that missed the deadline (特定移行支援システム) now have until FY2030 (FY 短信 p.5), a shared back-office outsourcing service (共同事務センター), and M&A: 日本エクサシステム bought on 2026-09-07 (CY2025 sales ¥1,208m, OP ¥108m; price undisclosed; MAonline 2026-09-07), ITSO AI alliance 2026-06-18.

Forecast test

  • FY2027/03 guidance (2026-05-15, unchanged 2026-07-31): sales ¥23,500m, OP ¥2,465m, RP ¥2,477m, NP ¥1,700m, EPS ¥306.43, DPS ¥100 (Q1 短信 p.1–2). No consensus exists (fact sheet, Consensus). Company guidance.
  • Progress: Q1 OP 17.1% of FY guide vs 6.9% median at Q1 in FY2023–FY2026 (+10.2 pts); sales 18.7% vs 20.5% (−1.7 pts). The revised H1 OP (¥820m) is 33% of FY; at H1 the prior years' median of actual is far lower (Q1+Q2 typically <30% of FY OP; FY2025/03 H1 was 11.5%). The year is Q4-heavy every year (Q4 = 69–96% of full-year OP in FY2023–FY2025). Reported fact.
  • What the guide assumes: H2 OP ¥1,645m. FY2025/03 H2 ¥2,228m, with sales of ¥11,449m against ¥14,930m guided now. Inference: the H2 guide needs a 11.0% margin against 19.5% in FY2025/03 H2.
  • Against the guide: H2 lost the projects pulled into H1 (amount undisclosed), hardware backlog is down 67%, and server prices and lead times are rising (Q1 短信 p.3). Industry segment R&D is up. Unknown: how much H2 revenue moved into H1.
  • One-offs: none in guidance; RP ≈ OP. Q1 tax charge was normal (32.5%). The ¥60 commemorative dividend in FY2026/03 is not repeated.
  • Revision probability: Medium. My base case is FY OP ¥2,700m (+10%), a revision at H1 or Q3 results. A revision at 2026-10-30 is possible since the company says it is reviewing (Q1 短信 p.3); a hold at H1 followed by a Q3 or year-end beat matches past behaviour (FY2025/03 and FY2026/03 were both raised in September and beaten again).

Financial strength and capital allocation

  • Balance sheet: FY2026/03 equity ratio 63.3%, net cash ¥1,900m, current ratio 2.16 (fact sheet). At Q1 cash was ¥7,082m against short-term borrowings ¥962m after ¥7.05bn of receivables were collected (Q1 短信 p.4–5); equity ratio 73.5%. Gates pass.
  • Cash conversion: OCF positive every year FY2021–FY2026; OCF/NP 0.96 in FY2026/03 because receivables rose ¥3,971m at year end, collected in Q1. FCF ¥3,449m in FY2026/03.
  • Returns on capital: ROE 9.1% (FY24) → 15.7% (FY25) → 30.9% (FY26) → 10.8% guided (FY27). FY26 ROE ≈ NP margin 16.0% × asset turnover 1.09 × leverage 1.58; margin did the work (FY25 margin 9.8%). IFIS ROIC 24.2% (IFIS definition). MTP targets ROE ≥10% each year and 14.8% plus OPM 12.3% in FY2029/03 (sales ¥28.5bn, OP ¥3.5bn) (MTP p.5, p.7). Company cost of equity 7–9%, 7.11% at May-end (cost-of-capital update p.4). Peers: TKC ROE 11.5%, アイティフォー 13.9%, 両毛システムズ 14.4% (Yahoo! Finance, actual).
  • Allocation: DPS ¥37 → ¥140 (incl. ¥60 commemorative) → ¥100 guided; payout 32.6%, DOE 3.4% (dividend policy notice p.1). Buyback of 270k shares (¥820m) in August 2025 (FY 短信 p.4; the fact sheet's returns table shows it under FY2025/03). Capex was 0.29x depreciation in FY26, so cash builds; MTP names M&A and R&D as uses (MTP p.9). Shareholder perks were scrapped in favour of dividends.
  • Governance: 信越放送 39.3% (incl. indirect) and TOPPAN 15.9% with a board seat and a veto over dilutive issuance under the 2023 alliance (有報 p.20–21, p.30). They limit float and takeover optionality, but both are long-term holders.

NP assumed at 69% of OP as in the guide; 5.55m shares. Add the ¥100 dividend (3.7%) to each case.

  • Own bands: PBR 0.94x vs band mean 0.92x (−1σ 0.85, −2σ 0.77; z +0.29), so book is not stretched. IFIS has no forward PER band (no consensus); company-forecast PER 8.7x. Historical PER ran 3.9x–23.5x (cost-of-capital update p.4). EV/EBITDA 3.4x on forecast (fact sheet).
  • Peers (Yahoo! Finance, 2026-10-16, company-forecast PER, actual PBR): TKC 16.9x / 1.92x / yield 2.9%; アイティフォー 12.9x / 2.19x / 4.8%. 両毛システムズ, a regional municipal-systems vendor, was taken private by ミツバ and 中部電力 at ¥5,200 (TOB closed 2026-07-08, 21.8% premium); its last PBR was 1.10x. Densan is the cheapest of the group on both PER and PBR.
  • What the price implies: at 9x, ¥2,669 needs EPS ¥297, i.e. OP ≈ ¥2,390m, slightly below the guide. Excluding FY-end net cash (¥342/share) the PER is 7.6x.
  • Why the market may be right: FY2026/03 was a once-in-a-decade event, earnings fall 60% this year, the free float is small, and the MTP's FY2029/03 OP of ¥3.5bn is still 44% below FY2026/03.

Bull case

  • FY OP raised to ≥¥3,000m at H1 or Q3, so EPS ≈ ¥370 and the stock re-rates toward the 10x of peers' lower end.
  • Specified-transition municipalities (FY2026–FY2030) bring new Reams customers on top of the recurring base.
  • Lower depreciation and in-sourcing hold OPM above the MTP's 12.3% path.
  • Excess cash (¥7.1bn at Q1) funds a second buyback or a dividend step-up under the progressive policy.

Bear case

  • Pulled-forward H1 projects leave H2 thin, and server cost inflation squeezes hardware-bundled deals; FY lands at or below the guide.
  • 80.5% public-sector dependence; the national government cloud (ガバメントクラウド) and further joint-use could cut per-municipality fees.
  • Controlled shareholder base keeps the multiple low regardless of earnings; no catalyst for a re-rating beyond earnings.
  • M&A (日本エクサシステム, ITSO) adds integration risk in the weaker industry segment (9.8% margin).

What would change the rating

  • Upgrade (higher confidence) if FY OP guide is raised to ≥¥2,800m, or H1 backlog grows YoY.
  • Downgrade to Hold if H1 OP misses ¥820m, or H1 backlog falls >10% YoY, or the company signals server-cost losses in H2.
  • Thesis invalidated if FY OP falls below ¥2,000m or the dividend is cut, breaking the progressive pledge.
